This sequence is beautiful, and I mean gorgeous, even in a WIP state. But it does leave me somewhat confused.
Is Herman's dragon form also a puppet, like his human form?
If so, is this Herman's yarnsona transferring itself from the dragon to the human puppet?
Or is it a direct transformation from dragon to human, with the yarnsona being the intermediate form?
It's a testament to how interesting and appealing these characters are that I as a writer would ask these questions at all!

I thought yeah his dragon form was a puppet too. Now got me curious as well!
Most of the time I'm drawing the dragon it's fleshy, actually! But there's so many AUs that it doesn't really matter which one it is. It's all for fun. It doesn't need to make sense or have rules.
For this version-
Sometimes I give it yarn powers because I still enjoy that mechanic, but by and large it's made of meat because that's how it was when Thema and I were roleplaying it. The place they were visiting turned him into a real dragon (temporarily), but from his perspective he'd always been that way so he skipped the real boy arc. It felt normal to him.
We kept the dragon transformations because they were fun- but the 'normal' version of Herman was still a puppet. So the rainbow fire is a way to bridge those two very different things. Because as a puppet it would be weird for him to transform into flesh, I guess, haha
That was roleplay and not canon, but if I was going to add a story about him as a dragon to the comic that's one road it could take. It would just be a very long time from now, and it's not a sure thing.

Second, I like the idea of "flexible canon." As a writer, I have to establish consistency in my universes, but artists have a lot more freedom, and the best can tell several stories with the same characters!
It's almost like Herman - the actual eldritch yarn critter - collects bodies of various sorts just for the sheer fun of doing it. Being a human is fun. Being a dragon is fun for different reasons! And it allows him to explore many experiences... just like you describe in with your RP.
No matter what, he's a really intersting and diverse character, and I love everything about him. Thanks for sharing him with us.

It just occurred to me did you name him Herman because he's Her Man?

But naw, when I named him me and my friend picked something random off the books next to us. Wolfy picked Herman (Moby Dick) and I picked Butler from The Butler's Guide.
